Step 1

Where the price is allocated matters as much as the price.

In an asset sale, buyer and seller generally each report how the price was split across the assets sold, on IRS Form 8594. Goodwill sits in one class; a covenant not to compete sits in another. That split can change how much of your proceeds are taxed at capital gain rates and how much as ordinary income.

Goodwill

Often eligible for capital gain treatment.

Non-compete

Payments are generally ordinary income to the seller.

Pay for work

Ordinary income, and may carry payroll or self-employment tax.

Buyers generally amortize goodwill and a non-compete over the same 15 years, so a buyer may care less about that split than you do, and more about assets it can write off faster.

Agree the allocation in the deal, not at tax time. Both sides report it.

Step 2

Getting paid over time can spread the tax.

When at least one payment arrives after the year of sale, the installment method generally lets you report the gain as payments are received rather than all at once. Each payment is split between gain, a return of your basis, and interest.

Exceptions worth knowing

  • Interest on a seller note is ordinary income, reported as received or accrued.
  • Depreciation recapture is generally reported in full in the year of sale.
  • An escrow that fully funds the remaining payments can be treated as payment in the year of sale.
  • Contingent payments, such as earnouts, have their own reporting rules.

Spreading tax is not the same as reducing risk: a seller note is a promise to pay, not cash. See sale terms explained.

Step 3

Pay for staying on is taxed like a paycheck.

If you stay on as an employee or consultant, that compensation is ordinary income, separate from the purchase price. Some deals blur the line by shifting value from price to pay, or the reverse. Ask your advisers to show you the after-tax result of each component, not just the total.

Step 4

Your entity and your state change the math.

Selling through a sole proprietorship, partnership or S corporation generally passes gain through to you once. Selling assets out of a C corporation can be taxed at the corporate level and again when proceeds are distributed. In some C corporation sales, advisors explore selling personal goodwill directly; that is fact-sensitive, typically needs an independent appraisal and careful documentation, and existing employment or non-compete agreements can rule it out.

State tax applies too. New York residents generally owe New York tax on the gain, and moving before a sale invites scrutiny. See New York residency audits.

Step 5

Bring your CPA in at the letter of intent, not at closing.

By the time a purchase agreement is drafted, allocation, payment timing and your role are largely set. Your CPA and attorney do the most good while those are still open. Ask them to model the after-tax proceeds of each proposal side by side.

Questions about taxes on a book sale

Is the sale of my book taxed as capital gain?

Often in part, but rarely entirely. It depends on how the price is allocated, your entity, how payments are structured, and what you are paid for continued work.

Can I spread the tax over several years?

If you receive payments after the year of sale, the installment method may let you report gain as you are paid. There are exceptions, including depreciation recapture and certain escrows.
